The first one had a hard drive, and worked primarily by syncing to a Mac or PC running a "master" copy of iTunes.

The current version has no storage to speak of, and works by streaming content from:
  • a PC or Mac running iTunes
  • via AirPlay from iOS devices
  • Netflix
  • iCloud
  • Apple's video rentals
While you didn't ask, the devices are both limited by:
  • CD quality stereo audio (won't play DVD-A or SACD quality files)
  • 720p video and Dolby 5.1 surround (no 1080i/p or support for more advanced audio formats . . . so not anywhere near the equal of a competently produced blu-ray)
  • limited third-party support
For many, the killer feature is redirecting video on-the-fly from an iOS device to AppleTV via AirPlay. It is a very cool feature.

Actually, the AppleTV can output 1080p, you only need to look at the Real Racing 2 game for the iPad that can output 1080p via AirPlay. It's truly an awesome thing to watch people's faces when you sit down with an iPad, and play the game in full HD on the TV, while getting feedback on the iPad screen.
