I'd be the first one online for a smaller iPad with the addition of these features;
1. High resolution display, something equivalent to the retina display on the iPhone 4.
2. Front facing camera with face time compatability.
3. Built in USB port and sd slot.
4. Slighty faster processor
After using the nook, and other smaller devices 7" feels like the magic spot. It's perfect for portability, better for reading and great for browsing the web. The day it's announced my wife gets the old one!!!!

7 inch iPad will be revolutionary.
I wouldn't assume that a 7-inch iPad will ship with something equivalent in PPI to the iPhone 4, at least not initially. Even one with the same 1024 x 768 resolution as the 9.7-inch iPad will be able to offer crisper text (just because they're squeezing the same number of pixels into a smaller display).
I don't think you'll ever see a USB port or memory card slot in an iPad (or iPhone).

I'm pretty sure there is no such thing as an LCD/e-ink display. If you're talking about Pixel QI (and similar displays) they are not going to compete with e-ink from what I can tell (though I haven't seen one in person). They still won't have the look of e-ink (there is a lot to be said about actually looking at 'ink' that is there rather than pixels. I'm assuming these displays look more like LCD than e-ink), and I'm pretty sure they require more battery power than e-ink since they will still be refreshing constantly even without a backlight. And bigger battery/more electronics/glass plate probably equals more weight too.
I can't see a 7-inch iPad coming out. You can get phones pushing 5 inch already. I don't personally see a space for something the size of an iPad between laptop and phone, and cramming in another form factor between the gaps is pushing it.
That said, there will be plenty of tablets of all sizes on the market, I just don't see Apple making multiple form factors. Steve Jobs would not have picked the size of the iPad arbitrarily.

If 7" iPad is real I'm sure it will come out with same resolution as current iPad. 1024x768 on 7" display like Peter said. That way all current iPad apps will just work out of the box.
This will be their cheaper, lower-end iPad. Maybe we'll see higher-res 9.7" iPad next year. Similar lineup as Kindle and Kindle DX...
